I just used an infrared temperature camera and saw esp8285 temperature reaches 55C - 60C. is that normal?
This module is going to be put inside the wall with no access to it, won't this be a fire hazard at that temperature?
Is 55C~60C a safe operating temperature?

Ohh no, no problems at these temperatures. It is recommended to have a large ground plane for allowing dissipation. Also, please use a low CPU frequency of 80MHz and sleep modes when idle.
But why are you getting such high temperature? It may be a hardware design issue, I can stream data 24/7 at 8 mbps and I get max 50C with no air flow and 28C ambient.
